What is up with low damage being dealt to units even with neutral compatibility? I'm outside Riovanes Castle and their archers dish out 120 damage no problem while my white mage with magic attack up casts spirit surge to a neutral compat unit for a total of 40 damage? I understand this mod is supposed to be difficult, but I'm looking at youtube videos where people are doing lots of damage. What is the formula here? Do their units just get unseen bonuses to damage reduction while mine don't?

There are no unseen bonuses to damage reduction unless the classes have innate mdef up. However the formulas are generally poorly balanced. Formula for most magic attacks are (F1 * F2)/10000 * (MA *Y), where y is a constant for each spell, and F is caster and target faith. This simplifies to about MA * Y/2 if both target and caster faith is ~71, and drops to about MA*Y/3 if both target and caster are an average faith value (59). That is a pretty significant difference in damage if you or your enemy (or both) are low or even average faith.
The other difference is in level (why these formulas are poorly balanced). A formula like this outpaces MA^2 at lower levels, but becomes outpaced by MA^2 fairly quickly (around lv 40-50 depending on the spell). If you are too high of a level, damage will be bad regardless of what your/their faith is.

As Emmy stated, magical damage does not scale very well. The most balanced level for standard FFT-- and by extension 1.3, is around 35, and those 25-40 levels are rather glorious. After that point, the damage starts to favor physical attacks by an extreme margin, and magical attacks will never really catch up.
In the case of Spirit Surge doing bad damage, that's because Spirit Surge is a very weak attack. It starts out strong, and then never really gets much stronger than its base. White Mages go from one of the best classes all around to the worst by the end game-- reraise and Raise 2 / Full Life being their main draws towards the end.
